The .NET Framework 3.5.1 was disabled in Windows 7. I enabled it in the "Control Panel > Program > Turn Window Features On or Off". Even then, the LabVIEW 8.5 sent the same error message.
The NI support engineer says that officially LabVIEW 8.5 does not support Windows 7, but he has given me some tips to run the installer in some Windows XP Compatibility mode.
I am trying it. Let us see what happens.

Unfortunately, the installer that shipped with that distribution will not work on Windows 7, regardless of how your system is configured, as it released long before Windows 7. Here's the list of supported versions of NI software for Win 7: http://zone.ni.com/devzone/cda/tut/p/id/10383
As a workaround, you can instead browse to the \Distributions sudirectory on your DVD, find the product you are interested in, and run the setup.exe located in that folder. However, much of the software on that DVD is also not supported Windows 7, so you certainly might run into problems with the applications themselves.

I am having the same problem putting the student version of LabVIEW 8.5 on a Windows 7 Starter system. The 7.1 student version works just fine so far. (It is on a NetBook with 1GB of RAM!!!)
(Note that I didn't install the browser part of the LabVIEW Engine because I know 7.1 will have issues with that.)
This makes me happy I saved my 7.1 disk (all 7.1 and 8.5 are original disks).
I just like to "tinker" with LabVIEW so 7.1 works for me...

As for me, I was successful in installing Academic Site Licence Fall 2007 LabVIEW 8.5 Core DVD on Windows 7 by running the setup files of all the modules (LabVIEW, LabVIEW System Identification, LabVIEW Control Design and Simulation, etc.) separately, instead of running the main DVD setup.
