Hi Paul,
In LabVIEW 8.0
1) You are correct in that a second-level folder (underneath the Project node) does not allow you to directly add VIs or other files. Only targets and I/O devices (i.e. PDA targets, RT targets, devices with network I/O support) can be directly added to a second-level folder. Put differently, folders directly under the Project node are used to organize targets and I/O devices and not files. The My Computer target is "special" and cannot be moved into a second-level folder.
2) Certain modules (i.e. PDA, RT, etc) give you the capability to create new targets (other than the My Computer target). Also, certain hardware provides support for network I/O. Without these modules and/or hardware drivers, you will not have the option to create new "Targets and Devices".
2.5) Combining the first two points, it is safe to say that folders directly under the Project node serve no purpose unless you have the ability to create PDA targets, RT targets, or network I/O devices.
3) To reiterate what JLS said, if going to Tools -> Options... -> Security yields a broken VI error, then something is surely wrong. I would first try repairing LabVIEW. If that does not solve the issue, I would try un/reinstalling LabVIEW. Hopefully this will take care of the problem, but if not, make sure to contact support (or reply back here) so we can take further action.
